The Nightmare Realm is the first dream realm that the protagonist encounters in their journey to free all 40 winks and defeat Nitekap.
The realm has a horror theme, which is considered by many to be the most quintessential example of a nightmare.
Nightmares
- Tick Tock Manor – A haunted, desolate manor house that holds 2 winks, blue dreamkey level.
- Witch Way Woods – A haunted forest where 3 winks lost their way, red dreamkey level.
- Creepy Crawly Cemetery – A haunted cemetery where 2 winks are imprisoned by Big Ghost, green dreamkey level.
Boss

The Nightmare Boss is a giant spider that Threadbear somehow tamed and is able to ride. Unfortunately this giant spider has terrible stamina.
Race

- "Ha ha ha! I am Threadbear's champion on the Nightmare Race. Hit me again if you want to race me." — Witch
Threadbear's champion, the Witch offers to race Ruff and Tumble with the following wager. If Ruff and Tumble win they keep the items acquired, but if they lose they forfeit every acquired so far.
